I dunno, I think this smudging looks great, even without depth to create a very nice blend of the sprite with the smudge. It's as if it's all one canvas with the sprite drawn in the middle of it.

something troubles me about it its an exellent tag, but there is something there like you said, i cant figure it out either :/ maybe a bit too much contrast on the green bit on the right? butt i think thats a good effect
I know what's wrong. The smudging is very repetitive. It's the same length stripe of smudge with the same amount of smudging. There's no directional change or anything. It seems flat because of that. I think the smudging is fabulous, and the blending is superb, but the above is what I think is wrong.
